Born in Reykjavik, Iceland in April 1991, Palsson spent much of his youth career in his native country with Fjolnir and Fylkir before switching to Danish side, AGF. At the age of 18, he signed for Liverpool, where he captained their reserve side, but first team opportunities were not forthcoming. This led to a loan move to Dagenham & Redbridge in 2010, where he featured in three games including a 2-1 defeat for the Daggers at Home Park. A permanent move to Hibernian materialised in January 2011 and he made his debut for the Easter Road side in a 3-0 reversal against Dundee United. A change of manager for the Hibees saw Palsson's opportunities limited and in January 2012, a mutual cancellation of his contract precipitated a move to NEC Nijmegen.
He made his Dutch Eredivisie debut in September 2012 in a 2-2 draw with VVV Venlo. A further 49 appearances across all competitions followed along with four goals before he made the switch to the Swedish club, Helsingborgs, in August 2014. Already well-travelled by this point in his career, Palsson's career followed a similar pattern of short-term spells across Europe. After 33 matches at Helsingborgs, he moved to Danish outfit Esbjerg fB in August 2015, where he scored on his debut in a 4-2 win over OB Odense. Two years later, he moved to Swiss side, FC Zurich, where he made over 50 appearances before moving to Germany and Darmstadt 98 in January 2019, where he would arguably enjoy the most settled period of his career, scoring six goals in 71 games across all competitions. He accepted the opportunity to return to Germany with Schalke in July 2021 prior to a move to DC United in July 2022, where he played under Wayne Rooney during his spell in charge of the Washington side.
Palsson represented Iceland at under-17, under-19 and under-21 level before making his senior international debut in 2014, earning over 40 caps and featuring regularly in the Icelandic squads. He scored his first international goal in a 4-1 win against Liechtenstein in March 2021
In July 2023, Palsson returned to Europe when he joined Belgian side, KAS Eupen, on a three-year deal, although their relegation from the Belgian Pro League saw him leave the side as a free agent having played 35 games while scoring twice. In July 2024, he reunited with Wayne Rooney and signed for Argyle making his debut for the Pilgrims against Sheffield Wednesday at the start of the 2024-25 season. The following month he scored his second goal for Iceland, against Turkey in Izmir in a 1-1 draw a 2024-25 UEFA Nations League B tie.
